Working perfect.  Setting the X_MOUSE_PROTOCOL = "IMPS/2" worked great. The
video issue also worked with the solution you provided.  The text was
slightly fuzzy using the auto XSERVER so I researched the -mode solution for
Xvesa.  I found the -mode 0x0114 was for 16bit 800x600.  Setup in rc.local
and tested at that setting.  Working great.

Do you have the XSERVER set to Xvesa? The Xvesa driver does not pay
attention to the X_MODE variable. The mode for the vesa driver is set
in /opt/ltsp/i386/etc/rc.local using a cryptic hex value, the default
is "-mode 0x0117".

Try setting the XSERVER back to the default & set the X_MODE to 800x600.
At the lower resolution, the text quality will probably be fine. It's
at the higher resolutions that the video suffers with the default driver.

Try setting the X_MOUSE_PROTOCOL to IMPS/2
