I see the problem, I think.

Since your network is 192.168.2.x with a netmask of 255.255.0.0 and the
internal network is 192.168.0.x with a netmask of 255.255.255.0, the two get
mixed up on the "public" side of the K12LTSP box.  

You can try a few things.

1)  Change the netmask to 255.255.255.0 on both interfaces.
2)  Since you are using 192.168.2.x on your external network, change your
internal network to 10.1.1.x with a netmask of 255.255.255.0 (or something
like that) so there is no more confusion.  (If you do this, you will need to
change your internal DHCP range as well.)

I think your netmask is indeed the problem.

Yes, eth1 is supplied from my network dhcp server. Assigned number is
192.168.2.x range. Although my DHCP server will server addresses from
the 192.168.0.x - 192.168.2.x with a mask of 255.255.0.0

Hmmm, you got me thinking now......

I wonder if changing the dhcp service on ltsp server for clients to
receive 10.0.0.x would work?

Hmmm, you've got both eth0 and eth1 serving the same network.

Let's start with eth1. How does that card get a number (dhcp is default)
and if it gets it from your network dhcp server, what number is assigned
to eth1? If it's in the 192.168.0.x range, you'll need to change the ip
range for eth0 and the ltsp boxes. That's not hard to do, it's just a
few files to edit.
